I obtained a diagram in the form of a picture file which I've inserted into
a Word 2003 document. But I'd like to add some explanatory text and arrows
inside the picture box to point to specific parts of the diagram. What's
the easiest way to do this?

Hi PT

the way i do it is to double click on the picture and change the layout to
square or tight and then click on the Advanced button and text wrapping and
set it to above & below

then i use the drawing toolbar to add arrows & text boxes around / on the
picture
then i group all of the objects together (hold down shift key while clicking
on picture / arrows & text boxes then from the draw menu choose Draw /
Group)
then change the layout back to In Line with Text
